The Optical Engine Powering the AI Era — Part 2 of 5

Now we're going to talk money.

Not the headlines. The actual financial story — the full arc from peak to trough and back again, including the parts that most coverage glosses over. Because understanding how Lumentum makes and loses money is the only way to judge whether the current numbers are sustainable or whether this is another cycle that will eventually roll over.

Fair warning: this post introduces some accounting concepts that might be new if you're not a finance professional. I'll explain every one of them in plain language. Stick with it — by the end you'll understand not just Lumentum's finances, but a mental model you can apply to any capital-intensive tech business.


First: A Concept You Need to Understand — Operating Leverage

Before we get into the numbers, let me explain one idea that is central to everything in this post.

Operating leverage is the relationship between a company's fixed costs and its profits.

Here's the simplest way to think about it. Imagine you open a samosa stall. You pay ₹5,000 rent every month regardless of how many samosas you sell. That rent is a fixed cost. Each samosa costs ₹10 to make (flour, oil, labour) — that's a variable cost.

Revenue doubled. Profit tripled. That is operating leverage.

Now apply this to Lumentum. Their "rent" is the semiconductor fabrication facility (fab) — hundreds of millions of dollars of equipment that sits there whether they make 1 million laser chips or 10 million. Once you've paid for the fab, the cost of the next chip is relatively low. So when demand surges and the fab runs near full capacity, an enormous proportion of the additional revenue drops straight to profit.

This is why margin expansion at Lumentum has been so dramatic during the AI-driven recovery. And it's also why, during the 2024 downturn, losses were so deep — the fab still cost money even when orders dried up.

Keep this concept in mind as you read every number in this post.


The Full Revenue Story: Six Years, Three Chapters

Most articles about Lumentum right now show you the exciting part — the last two years of explosive growth. Let's zoom out and see the full picture first.


The chart above shows the complete arc: the first peak, the inventory bust, and the AI-driven second act. The -23% revenue decline in FY2024 was sharper than most people realise. The subsequent recovery to $2.49B TTM is equally dramatic.


Chapter 1: The First Boom (FY2020–FY2023)

This was Lumentum's 3D sensing era. Apple's Face ID required millions of tiny laser projectors every year — Lumentum supplied them. Combined with a strong telecom infrastructure buildout (5G rollout, undersea cable expansion), revenues grew steadily from $1.68B in FY2020 to $1.77B in FY2023.

During peak quarters, non-GAAP gross margins touched 55% and non-GAAP operating margins reached 35%. These were extraordinary numbers for a hardware manufacturer. For context — most Indian IT services companies operate at 20–25% operating margins. Lumentum was doing 35% on hardware.

Chapter 2: The Bust (FY2023–FY2024)

Three things went wrong simultaneously:

The inventory hangover. During COVID, every company in the telecom and data networking supply chain over-ordered components because supply chains were unreliable. By 2023, they had 12–18 months of component inventory sitting in warehouses. They stopped ordering new parts entirely. Lumentum's order book dried up almost overnight.

Apple diversified. Apple quietly began buying 3D sensing lasers from multiple suppliers instead of depending primarily on Lumentum. A revenue stream that had been a significant contributor simply shrank. This wasn't Lumentum losing a contract — it was a strategic customer de-risking its own supply chain. Happens to the best suppliers.

Acquisition digestion. Lumentum had acquired NeoPhotonics in 2022 for ~$918 million, taking on debt in a rising interest rate environment. Integration costs, restructuring charges, and interest expenses all hit the income statement together.

The result: FY2024 annual revenue fell to $1.36B — a 23% decline from the prior year. The company reported a GAAP net loss of $546.5 million for the full fiscal year. That's a number you need to see in context — not as a sign of permanent damage, but as the cost of operating a high-fixed-cost business when demand temporarily evaporates.

Chapter 3: The Second Boom (FY2025–Present)

This chapter is still being written, but the trajectory is unmistakable. The AI data center buildout that began in earnest in late 2024 has created a demand surge that makes the telecom boom look modest. Revenue went from $308M in Q4 FY2024 to $808M in Q3 FY2026 — a 162% increase in six quarters. We'll dig into why in Part 3, but the short version is: every GPU cluster needs optical interconnects, every optical interconnect needs laser chips, and Lumentum makes the best laser chips on the market.


The Margin Recovery: The V-Shape That Validates the Business Model

Here is where operating leverage becomes visible in the data.


This chart shows two lines: non-GAAP gross margin (how much is left after you pay for the raw materials and manufacturing of each chip) and non-GAAP operating margin (how much is left after you also pay for R&D, sales teams, and corporate overheads). Both lines move up and to the right, steeply.


Let me decode the numbers:

Non-GAAP Gross Margin went from ~27% at the trough (Q4 FY2024) to 44.2% by Q3 FY2026. What's driving this?

Non-GAAP Operating Margin went from -3% (Q4 FY2024) to approximately 30%+ (Q3 FY2026). This is the most powerful demonstration of operating leverage in recent memory among hardware companies. The R&D team, the sales force, the executive team — these costs grew modestly. Revenue more than doubled. The incremental profit fell to the bottom line at an accelerating rate.


The Operating Leverage Engine: Seeing It Clearly

Let me show you exactly what "revenue doubles, profits multiply" looks like in practice.


The orange line is revenue. The green dashed line is non-GAAP operating income. Notice that when revenue was flat to declining (FY2024), operating income was at or below zero. As revenue began climbing steeply, operating income climbed even faster — the gap between the two lines widens. This is operating leverage working in your favour on the way up.


The numbers are stark:

Revenue grew 162%. Operating income swung from -$9M to +$246M. That asymmetry is the financial engine of this business, and it's why investors are willing to pay a premium for it.

The corollary — and this is equally important — is that operating leverage works in reverse on the way down. If revenue plateaus or falls, operating income will compress faster than revenue declines. The same mechanism that creates spectacular profit growth also creates spectacular profit loss. File that away for Part 4 when we discuss valuation and bear cases.


GAAP vs Non-GAAP: The Honest Explanation

This is the part most finance writers skip, and it's where a lot of confusion lives. Let me address it directly.

Lumentum has been reporting GAAP net losses for most of FY2024 and FY2025, while simultaneously reporting non-GAAP profits in those same quarters. How is that possible? Is it accounting manipulation?

No. Here's the clear explanation.



GAAP (Generally Accepted Accounting Principles) is the mandatory, audited, legally binding financial statement. It includes everything — including non-cash charges that real money never actually leaves the business for.

Non-GAAP is an adjusted view that strips out specific charges. It is management's choice what to exclude, so it requires scrutiny. But in Lumentum's case, the excluded items are well-understood:

1. Amortisation of Acquired Intangibles (~$150–200M per year)

When Lumentum acquired NeoPhotonics for ~$918M and CloudLight for ~$750M, accountants assigned a portion of the purchase price to intangible assets — things like customer relationships, technology patents, and brand value. GAAP rules require you to "amortise" (gradually expense) these intangibles over 5–10 years. So every quarter, Lumentum records a large expense for the diminishing value of these acquired assets — even though no cash is actually leaving the company for this charge. It's purely an accounting entry reflecting the passage of time.

2. Stock-Based Compensation (~$80–100M per year)

When Lumentum gives stock options or restricted stock units to employees, GAAP requires them to record this as an expense (because it dilutes existing shareholders). This is a real economic cost, but it's not cash leaving the business. Non-GAAP removes it to show what the operating business earns before this dilution effect.

The combined impact: These two items alone account for roughly $250–300M per year in charges that hit GAAP profits but don't represent cash outflows. That's why the company can report GAAP losses while actually generating positive cash from operations.

Does this mean you should ignore GAAP? No. Here's the honest position:


Balance Sheet: Solid Foundation, Watching Capex

A few balance sheet notes worth flagging:

Cash Position: Through the entire downturn, Lumentum maintained ~$900M+ in cash and short-term investments. This is evidence that the GAAP losses were not burning through the company's financial foundation — the non-cash accounting charges explain most of the gap. Actual cash consumption was manageable.

Debt: Lumentum carries convertible debt — primarily from the NeoPhotonics acquisition period. Management has been actively managing this down; they recently executed a private share exchange to retire a portion of the converts, which is a responsible capital allocation signal.

NVIDIA Investment: In March 2026, NVIDIA invested $2B in Lumentum through preferred stock. This transformed the balance sheet overnight — cash on hand went from ~$900M to ~$2.9B. This capital will fund the new US semiconductor fabrication facility (Project Vanguard) without requiring Lumentum to take on additional debt. The preferred shares are convertible into common stock, which creates some future dilution risk, but at a price ($695 per share) that implies NVIDIA's confidence in the business.

Capital Expenditures: This is the number to watch closely in coming quarters. Building a new semiconductor fab costs hundreds of millions of dollars. Management has indicated they will fund expansion "primarily through operating cash flow" — which is reassuring, but means you need to monitor whether operating cash generation keeps pace with the capex requirements. Any revenue shortfall that reduces cash generation while capex commitments are fixed would create financial strain.


The Guidance Track Record: What It Tells You About Management

One of the most underrated indicators of management quality is their guidance track record — do they set realistic expectations, or do they overpromise and underdeliver?

In every single quarter from Q1 FY2025 through Q3 FY2026, Lumentum's actual revenue exceeded the high end of its own guidance range. Not just the midpoint — the high end. Every quarter.

That pattern tells you a few things:

This consistent beat-and-raise track record is one of the most attractive characteristics of the stock from a near-term investor perspective. It means guidance, when issued, has historically underestimated actual performance.


What the Numbers Tell Us — and What They Don't

The financial story of Lumentum is fundamentally a story of a business with high fixed costs and enormous operating leverage — exceptional when demand is growing, brutal when it isn't.

The current cycle is genuinely different from the 2020–22 telecom boom in one critical respect: the customer driving demand has changed. The telecom boom was cyclical — carriers overbuild, inventory corrects, spending stops. The AI data center boom is structural — hyperscalers are not building GPU clusters for a quarter or two. They're building the computational infrastructure for the next decade of AI development. The spending is multi-year, committed, and growing in scope with each new GPU generation.

That said — even structural demand cycles have air pockets. Inventory builds, project delays, model architecture shifts (the DeepSeek moment of early 2025, where the industry suddenly needed different optical configurations) — any of these can create short-term disruptions in the order pattern. Lumentum's financials will remain volatile at the quarterly level even if the multi-year trajectory is higher.

The honest summary: This is a financially recovering business with extraordinary operating leverage operating in the right market at the right time. The margin and revenue trajectory over the last six quarters is as strong as I've seen for a hardware company. The risk is not in the current numbers — it's in what the next cycle looks like, and whether management can execute the capex expansion without balance sheet stress.
